The SEC Is Watching AI in Finance — Here Is What Dealmakers Should Actually Worry About

The regulatory conversation around AI in financial services has changed tone. What was speculative a year ago is now operational. The SEC has moved from publishing concept releases and requesting public comment to issuing staff guidance with real teeth. FINRA has updated its supervisory expectations. State regulators are following. For firms in the M&A advisory business, the question is no longer whether regulation is coming. It is whether your current workflows can withstand scrutiny.

This post is not legal advice. It is an analysis of what is happening, why it matters for dealmakers specifically, and where we think the practical risks lie.

What Has Actually Changed

In late 2025 and early 2026, three developments shifted the regulatory landscape meaningfully:

The SEC's predictive analytics guidance expanded. The Commission's focus on "predictive data analytics" — a term broad enough to encompass most AI applications in finance — moved from proposal to interpretive guidance. The core concern is straightforward: when an AI system influences investment recommendations, client communications, or transaction decisions, the firm deploying that system has an obligation to understand what it does, how it reaches its conclusions, and where it might be wrong.

FINRA updated its supervisory framework. The updated guidance explicitly addresses AI-assisted research and client-facing outputs. Firms that use AI to generate market analysis, company profiles, or investment recommendations are expected to have supervisory procedures that are at least as rigorous as those applied to human-generated research. The key phrase is "at least as rigorous" — regulators are not asking for less oversight of AI. They are asking for more.

State-level activity accelerated. Several states have introduced or advanced legislation addressing AI in financial decision-making. While the specifics vary, the common thread is transparency: firms must be able to explain how AI-generated outputs were produced and what data informed them.

Why This Matters for M&A Advisory

Investment banking and M&A advisory occupy an interesting position in this regulatory landscape. Most of the headline-grabbing AI regulation targets asset management, broker-dealers, and retail-facing financial services. M&A advisory firms — particularly those operating in the lower middle market — might assume they are not the primary target.

That assumption is risky for three reasons:

Deal sourcing outputs increasingly resemble investment recommendations. When you deliver a scored target list to a PE client with revenue estimates, ownership intelligence, and acquisition fit ratings, the line between "research" and "recommendation" blurs. If that list was generated by AI, the client has a reasonable expectation that the data has been verified and the methodology is sound. If a deal goes sideways because the AI-generated profile was materially wrong — revenue was overstated, ownership was misidentified, a critical liability was missed — the question of who is responsible becomes pointed.

Fiduciary and best-interest obligations do not have an AI exception. A firm that advises a client on a transaction has an obligation to provide competent advice. Using AI to generate the underlying intelligence does not reduce that obligation. If anything, it increases the burden to demonstrate that the AI's output was reviewed, validated, and contextualized before it informed a client recommendation.

The documentation trail matters. Regulators have consistently signaled that they expect firms to maintain records of how AI systems are used in their workflows. This includes what data the AI accessed, what methodology it applied, what outputs it produced, and how those outputs were reviewed before being shared with clients. Firms that cannot produce this documentation on request face the same risks as firms that cannot produce trade records or client communication logs.

The Practical Risks

For M&A firms that use AI in their sourcing and analysis workflows, the practical risks cluster around three areas:

Unverified AI Outputs in Client Deliverables

The most immediate risk is presenting AI-generated intelligence to clients without adequate verification. Revenue estimates derived from algorithmic inference, ownership information pulled from public records without confirmation, and company profiles assembled from web scraping are all useful — but they are estimates, not facts.

The standard of care is evolving. A year ago, delivering an AI-generated target list with appropriate disclaimers was likely sufficient. Today, regulators and clients increasingly expect that AI outputs have been subjected to human review and that the limitations of the methodology are clearly communicated.

This does not mean every data point needs manual verification. It means the firm needs a documented process for identifying which outputs require verification, how that verification is performed, and how exceptions are flagged.

Methodology Opacity

Regulators are specifically concerned about what they call "black box" decision-making — AI systems whose logic cannot be explained or audited. For deal sourcing, this means firms should be able to articulate how their AI systems identify targets, how scoring criteria are applied, and how the system handles ambiguous or conflicting data.

This is an area where agent-first AI platforms have a structural advantage over traditional machine learning approaches. Because agent-based systems operate through explicit, auditable steps — search this database, apply these criteria, score against these factors — their methodology is inherently more transparent than a neural network that produces scores without explanation.

Data Provenance and Privacy

AI sourcing systems that aggregate data from multiple sources — state filings, web scraping, social media, public records — need to demonstrate that their data collection practices comply with applicable privacy laws and platform terms of service. This is a rapidly evolving area, and firms that cannot document the provenance of their data face increasing legal and regulatory exposure.

What Smart Firms Are Doing

The firms that are navigating this landscape well share several characteristics:

They treat AI outputs as draft intelligence, not finished analysis. AI-generated target lists, company profiles, and market maps go through a defined review process before reaching clients. The review is documented, and the final deliverable clearly distinguishes between verified facts and algorithmic estimates.

They maintain methodology documentation. Smart firms can produce a clear description of how their AI systems work, what data they access, how outputs are generated, and what quality controls are in place. This documentation serves double duty: it satisfies regulatory inquiries and builds client confidence.

They invest in verification infrastructure. Rather than treating verification as an ad hoc step, leading firms build systematic verification into their workflows. Automated cross-referencing, confidence scoring, and exception flagging reduce the burden on human reviewers while maintaining data quality.

They communicate transparently. Clients know when AI was involved in producing their deliverables. The methodology is explained. The limitations are disclosed. This transparency is not a liability — it is a competitive advantage in an environment where trust is increasingly tied to explainability.

Where This Is Heading

The regulatory trajectory is clear: more oversight, more documentation requirements, and higher standards for AI-assisted financial services. This is not a reason to avoid AI — the efficiency and coverage advantages are too significant. It is a reason to be thoughtful about implementation.

The firms that will thrive are those that combine AI's speed and coverage with rigorous verification, transparent methodology, and documented workflows. The firms that will struggle are those that deploy AI carelessly, treat its outputs as ground truth, and cannot explain their process when asked.
